It should be able to read standard CD-Rs, but not CD-RWs. Since it's an older CD player, it may have issues with some CD-Rs (like super cheap ones) but most should work fine.
To make your own CDs, look into downloading Windows Media Player 11 or iTunes. Both have integrated CD burning tools that simplify making music CDs (especially when coupled with their ability to import music from existing CDs). Both are also free.
The changer is old enough that it won't support anything but standard CD audio (that is, no raw MP3 or other data format discs). WMP11 and iTunes are smart, though, and will make standard music CDs out of any playlist you tell them to burn (even if the source files are MP3 or WMA or whatever), so the Q's CD changer shouldn't have any trouble playing them.
